Managerial Compensation and Capital Structure under Asymmetric Information
نویسنده
چکیده
We consider firm financing when the firm quality is private information of the manager and, given its inherent quality, the project viability depends on the manager exerting unobservable effort. We show that capital structure matters even though managerial contracts are optimally designed. Good firms would like to issue more debt to avoid selling underpricing equity. However, the interaction between managerial compensation and leverage does not allow them to do so. Because debt is senior to (the performancerelated part of) managerial compensation, a high leverage prevents the implementation of the optimal managerial contract and so it destroys effort incentives. Therefore, we provide an explanation of why good firms appear to use debt conservatively and issue both debt and underpriced equity (even if the bankruptcy and agency costs of debt are zero). We also show that the optimal financial contract can be implemented by a combination of debt and equity. Our results have also some interesting empirical implications: i) They are consistent with the well-documented negative relation between leverage and profitability. ii) Our model predicts that the higher the proportion of low-profitability (bad) firms, the higher the fraction of funds raised through equity. This prediction is consistent with the findings in Fama and French (2005).

Incentives and Information Asymmetry of Managerial Talent in Executive Compensation
We test for information structure in executive compensation. The optimal compensation contract in the principal agent model implies that incentives increase with the level of managerial talent only if information about managerial talent is asymmetric in that executives have better information than shareholders. We find positive relations between the payperformance sensitivity and the level of m...

We examine optimal capital allocation and managerial compensation in a firm with two investment projects (divisions) each run by a risk-neutral manager who can provide (i) (unverifiable) information about project quality and (ii) (unverifiable) access to value-enhancing, but privately costly, resources. The optimal managerial compensation contract offers greater performance pay and a lower sala...

When a manager, an entrepreneur and outside investors interact under asymmetric information, outsiders limit their stake to eliminate insider cheating; and entrepreneurs offer managers a contractual wage sufficient to deter cheating. When capital is too expensive, this contract is infeasible, and owner-managers rule, otherwise entrepreneurialmanagerial pairs emerge. Individuals with managerial ...

We explore the significance of employee compensation and alternative (reservation) income on investment timing, endogenous default, yield spreads and capital structure. In a real-options setting, a manager’s incentive to under(over)invest in a project is associated to labor income he has to forego in order to work on the project, the manager’s salary, his stake on the project’s equity capital a...

We consider optimal capital allocation and managerial compensation mechanisms for decentralized ̄rms when division managers have an incentive to misrepresent project quality and to minimize privately costly but value-enhancing e®ort. We show that in the optimal mechanism ̄rms always underinvest in capital relative to a naive application of the net present value (NPV) rule. We make a number of n...
